The Best New Fund Fee Structures

Fund fees are a hot area, and not just in terms of them falling in absolute terms. While everyone is aware of Fidelity’s new zero fee index funds and the price war going on in top line fees, there are also new and interesting fund structures emerging. One kind of new fee model is called a fulcrum structure, where fees are low (ETF-like) unless the funds outperforms its benchmark, in which case the provider gets a performance fee. This kind of structure is more popular with mutual funds and can offer the best of both worlds—low fees for ordinary performance, or outperformance that comes with active management.


FINSUM: We think these kinds of funds offer a better alignment of interest while offering multi-sided benefits. However, the risk is that managers are incentivized to take excess risk in an effort to boost performance over the fulcrum threshold.

Fidelity Just Crossed the Line on Fees

The moment that many asset managers have been dreading has finally arrived. Fidelity announced yesterday that it was slashing prices on many of its funds, and crucially, offering two new index mutual funds with no fees and no minimums. Thus, the Rubicon has finally been crossed—the first broad index funds with zero fees, and no minimums. Many top asset management stocks fell considerably on the news. Remember that asset managers can still make money on funds with zero fees—through stock lending—but they need considerable scale to make that money meaningful.


FINSUM: It was only a matter of time before this happened. We expect Vanguard will follow suit quite soon, as will BlackRock, as lower fees have been by far the biggest selling point in the market for years.

US Asset Managers Race to Add Scale

As fees fall, there is an inevitable reality in the US asset management industry—scale is everything. Investors need to deeply understand this concern if they have money in the sector. For instance, analysts and the market are putting so much preference on large managers, that one analyst just upgraded BlackRock to outperform, while downgrading Invesco and WisdomTree, even though BlackRock’s P/E ratio is 18.6, and the latter two’s are an average of just over 10. BlackRock’s stock is down 15% in the last year, while Invesco and WisdomTree have both fallen more than 30%.


FINSUM: The more fees need to be cut because of competition, the more money one needs under management to maintain profitability. Hence the battle for scale.

Vanguard Cuts All Commissions on Rival Funds

The fee war on ETF trading continues, both for advisors and for retail. Trading platforms providers have been engaged in an ongoing struggle to attract assets by slashing the price of trading, and Vanguard just took a big step. While Vanguard used to charge retail investors a flat fee for trades depending on their AUM (trading Vanguard funds was always free), the company is now cutting transaction fees for aboutx 1,800 ETFs on its platform. No more trading fees at all. The move follows Fidelity’s recent addition of more fee-free ETFs. FINSUM: This is a big deal. 1,800 fee-free ETFs dwarfs the competition and we definitely think it will help Vanguard gather more assets, both retail and institutional.

RIA Fee Compression is a Myth

There is a lot of scuttlebutt in the wealth management industry about fee compression. The narrative is that there is much price competition across the industry and investment advisors are having to cut their fees and add services to stay relevant. Well, the reality is fees are actually moving higher. According to a new survey from FinancialAdvisor, many advisors are actually hiking fees between 10 to 25 basis points. The finding adds to another survey from Pershing which found that 84% of advisors had not changed fees in 2017, and those that did had hiked rather than cutting.


FINSUM: This is a very healthy sign for the industry, especially given the fee war going on in ETFs and the asset management industry.
